Where are the challenge questions and answers stored? Active Directory? Or somewhere else?
Also, are the questions and/or answers encrypted in any way?

Adaxes does not store the actual answers to security questions. Only hash codes of the answers are stored on Adaxes backend (which is ADAM or AD LDS depending on the operating system).
Security questions are stored unencrypted on Adaxes backend.
